Risks Related to Our Supply Chain and Manufacturing Operations
We rely on third-party fabrication partners for our proprietary photonic switching 
subassemblies. During the third quarter of fiscal 2026, our primary Tier-1 supplier, 
Vanguard Microfab Ltd., initiated formal corporate debt restructuring under judicial 
supervision in its domicile jurisdiction, resulting in severe capacity allocation quotas 
and intermittent production suspensions. Although we accelerated secondary qualification 
with two alternate European fabricators, our active buffer inventory has fallen to 
approximately twenty-two (22) days of projected demand as of December 31, 2026. Prolonged 
insolvency proceedings or liquidation of Vanguard Microfab would materially impair our 
ability to deliver optical hardware, which could result in contractual liquidated damages 
and customer order cancellations.

Risks Related to Information Security and Data Systems
Our cloud-managed telemetry and orchestration architecture processes customer traffic 
metrics across twenty-six colocation facilities. During fiscal 2026, the Company detected 
unauthorized credential access targeting an administrative third-party billing API gateway. 
While forensic audits confirmed that core routing infrastructure and proprietary customer 
payloads were not accessed, encrypted billing records and transaction identifiers for 
approximately 14,200 accounts were exported. The Company notified affected enterprise 
customers within forty-eight (48) hours of breach confirmation in accordance with revised 
statutory reporting obligations. We have since engaged external incident remediation 
specialists and incurred $2.8 million in direct investigative and hardening expenses.

Note 4. Revenue Recognition and Contract Assets
Effective January 1, 2026, the Company adopted an updated accounting policy for multi-year 
software and hardware bundled deployments, transitioning from milestone-based customer 
acceptance to the input method (cost-to-cost measure of progress) under ASC 606. Under this 
method, revenue is recognized progressively based on actual direct engineering hours and 
component costs incurred relative to total estimated project costs.

Upfront implementation fees are deferred and amortized on a straight-line basis over an 
updated average customer relationship life of twenty-four (24) months, down from thirty-six 
(36) months in fiscal 2025, reflecting accelerated technological obsolescence and contract 
refresh cycles. Contract assets totaled $21.8 million as of December 31, 2026, reflecting 
higher work-in-progress balances under the cost-to-cost recognition model.

Note 12. Commitments, Contingencies, and Litigation
Patent Licensing and Dispute Reserves
On March 14, 2026, Calypso Dynamics LLC filed a formal patent infringement complaint in 
the U.S. District Court for the District of Delaware (Civil Action No. 26-cv-00412), alleging 
infringement of U.S. Patent Nos. 9,842,104 and 10,114,892 by our WaveStream product lines. 
The plaintiff seeks compensatory damages of not less than $18,500,000, reasonable royalties, 
and permanent injunctive relief.

During the fourth quarter of 2026, the Court denied the Company's preliminary motion to 
dismiss. Following this ruling and consultation with special litigation counsel, management 
determined that a loss had become probable. Accordingly, the Company increased its accrued 
litigation reserve to $12,000,000 as of December 31, 2026, resulting in a pre-tax charge of 
$7,800,000 to general and administrative expense during fiscal 2026. The Company estimates 
that the upper bound of reasonably possible additional exposure above the accrued reserve 
is approximately $6,500,000.
